I had a difficult time getting this item, and upon contacting support they told me it comes from the waterlogged chest that spawns by the heart vendor upon defeating the champion horrid illusion.

There does not seem to be any waterlogged chest spawning upon event completion. I completed the event twice and haven't gotten anything, but several people I completed it with told me they got it as soon as the boss died. It seems to be chance-based and upon completion.
Horrid Residue and waterlogged chest seem to be effected by Diminishing returns[edit]
It appears that the spawn of the waterlogged chests is affected by diminishing returns. Chest spawn does not seem to be guaranteed to begin with and the spawn rate of the chest appears to get worse with each attempt.
After multiple failed attempts on my main character to get the waterlogged chest to spawn, my alt character got it first try.
